You'll have to go into the options beforehand and set the output folder as separate from the output folder, since the new MP3 will have the same filename as the old one.

Converting an MP3 to another MP3 is called transcoding; going from MP3 to another format or from another format to MP3 is called transcoding.

Both reencoding and transcoding are generally not a good idea to do, because there is a loss of sound quality in the process. But it's an accepted practise if you want to store more files on a portable player.

Another thing before I go - reencoding to a higher bitrate or a different format will not increase the sound quality. What is lost cannot be regained, and re-encoding or transcoding will only bring about more loss.
